Payroll Tax Reciprocity Agreement

A payroll tax reciprocity agreement is an arrangement between two states that lets a nonresident employee's wages be taxed only by the employee's home state, not the state where the work happens. The employee usually claims it by giving the employer a signed certificate of nonresidence.

Reciprocity exists only between specific pairs of states. Agreements, state lists and form names can change, so confirm the current rules on each state's revenue page before applying one.

How Does a Payroll Tax Reciprocity Agreement Work?

Pennsylvania has agreements with Indiana, Maryland, New Jersey, Ohio, Virginia and West Virginia. A resident of one of those states who works in Pennsylvania can be exempt from Pennsylvania withholding by filing a certificate with the Pennsylvania employer, under conditions explained below.

Illinois has agreements with Iowa, Kentucky, Michigan and Wisconsin. Residents of those states give their Illinois employer a statement of nonresidence, and Illinois does not require its withholding.

What Does Reciprocity Cover?

Reciprocity addresses state income tax withholding on wages. Virginia's page says its exemption for residents working in D.C. covers individual income tax only.

Other employer taxes stay separate. Social Security, Medicare and state unemployment taxes follow their own rules, and Illinois sends employers to a separate agency for unemployment contributions.

Local tax may sit outside the agreement. Maryland's 2026 form says Pennsylvania residents working in Maryland skip the state portion but stay liable for withholding at their Maryland county rate unless a local exemption applies.

How Does an Employee Claim Reciprocity?

The employee gives the employer the work state's certificate, and each state names it differently.

  • Pennsylvania: Form REV-419, Employee's Nonwithholding Application Certificate.
  • Illinois: Form IL-W-5-NR, Employee's Statement of Nonresidence in Illinois.
  • Virginia: Form VA-4, re-certified every year.
  • Maryland: Form MWH for 2026, with line 4 for D.C., Virginia and West Virginia residents and line 5 for Pennsylvania residents.

Conditions apply. Virginia requires exempt Maryland, Pennsylvania and West Virginia residents to spend 183 days or fewer in Virginia, keep no Virginia home and earn only wages there. Maryland asks employers to send the Comptroller a copy of any nonresidence claim.

What Mistakes Do Employers Make With Reciprocity?

Three errors are easy to prevent with a checklist at hire.

  • No certificate on file. Illinois says employers must withhold Illinois tax when an employee does not complete Form IL-W-5-NR.
  • Treating remote workers as covered. Certificates fit employees who work in the partner state, and some states, such as New York, count normal workdays at home as in-state days when the assigned office is there.
  • Assuming every neighbor has an agreement. Maryland says residents of other states cannot use line 4 because withholding is required.

Record each employee's residence and work location at hire, and update both when either changes.

How Does HR Cloud Help With Reciprocity Compliance?

HR Cloud's multi-state compliance page says its HRIS and Onboard modules store work location as a primary attribute on every employee record. Its multi-state guide says payroll systems handle tax filing.

HR Cloud's pages do not describe storing reciprocity certificates or deciding which agreement applies. The People HRIS page lists document storage and e-forms, and the payroll integration page covers payroll sync. Request a demo to ask about certificates.

Frequently Asked Questions

Q: What if the wrong state's tax was withheld?

A: The employee corrects the withholding going forward. Virginia, for example, has nonresidents file Form 763-S to claim a refund of Virginia tax withheld in error.

Q: Must the employer withhold the home state's tax?

A: It depends on the state. Pennsylvania's exemption applies when the Pennsylvania employer withholds the resident state's tax. Illinois says employers may, but are not required, to withhold for the other state.

Q: What happens when an employee moves?

A: Illinois requires the employee to notify the employer within 10 days of moving out of the state named on Form IL-W-5-NR and to file a new form if applicable.

Q: Is a military spouse exemption the same thing?

A: No. It rests on federal law, not a state agreement. Maryland's form cites the Military Spouses Residency Relief Act, and Illinois accepts it on Form IL-W-5-NR.

Q: Do short business trips trigger withholding?

A: Not always. Illinois does not require withholding for a nonresident with fewer than 31 days of service in Illinois whose pay is not localized there. Check each state's threshold.

Q: What if a Virginia resident works in a partner state?

A: Virginia says the employee should ask the employer to withhold Virginia tax. If the employer will not, the employee asks that none be withheld and makes estimated payments to Virginia.
